Definition of Purchasing Power

Purchasing power refers to the ability of a consumer to buy goods and services with a given amount of money. Example

Let’s consider an example to illustrate the concept of purchasing power. Suppose that last year, Lucy earned $50,000 and the price of a loaf of bread was $2. With her income, Lucy was able to buy 25,000 loaves of bread ($50,000 / $2).

Now, fast forward to this year. Lucy’s income has increased to $60,000 due to a raise at work. However, the price of a loaf of bread has also increased to $2.50. With her new income, Lucy can now only afford to buy 24,000 loaves of bread ($60,000 / $2.50).

In this example, even though Lucy’s income increased, her purchasing power decreased because the increase in the price of bread outpaced her increase in income.
